Compress to MP4 using the Sony AVC codec. Choose either the "Internet SD" or "Internet 16:9 HD" templates depending on your needs. You might want to hit the "Custom" button and raise the video bitrate from the defaults to ensure the highest possible quality. Also make sure that you have a deinterlace method set in your project's properties. I use "Interpolate."

If you've shot interlace then use a de-interlacing plugin setup correctly. Just using Vegas alone to de-interlace doesn't seem to give the best possible results even out of the Sony AVC encoder. Tiny errors in the image can become much worse after YouTube has done its thing with them, especially the 360p encode. Getting rid of any noise in your video seems to help too.

wow. answers by two of the greatest on this forum. Thanks Lots of specifics. I like that. looks like deinterlacing is important. any paticular plug that works in vegas well.

I like using Handbrake. The default decomb setting gives a sharper output than deinterlacing.

If you want to keep it all within Vegas, but want to get fancier than just blend or interpolate, some prefer Mike Crash's Smart Deinterlace Filter which is an adaptation of an early version of a Virtual Dub filter. Do a search and have a good read about it on the forum before using it though. You have to be careful how you use it.

Or if you want to get really fancy and you have plenty of time on your hands you could framserve to AVIsynth where you could deinterlace with something like TDeint, then compress to H.264 with the x264 codec (with Nero AAC audio) in MeGUI. My method is part-way down this thread.
